Reading from a Reprint of TM 9-8031-2, it says:

Turn differential adjusting nut ... until backlash ... is 0.001 to 0.002 inch. ... Tighten nut on differential bearing cap upper stud to 100-120 FT-lbs .... which may reduce backlash 0.001 inch.

Step 7 reads turn in differential bearing nut, a notch at a time, until the backlash between is a minimum of 0.004 inch. Tighten the 5/8" nuts on the differential bearing cap upper stud to 100 to 120 ft-lbs which ususally increases the backlash 0.001 to 0.002.

So, I think that it is not saying that it will increase it from 0.004" to 0.001 to 0.002. But rather is saying that it will increase it from its measurement below 0.004 one or two thousandths to the final setting.
