Since you have no free play, the brake rod is out of adjustment (should have 1/4 to 3/8 play before you feel resistance from the MC piston).

The second problem is due to a flat rubber "O" ring that comes in the MC kit. If used, the ring is normally placed at the front of the valve if you have a pitted cylinder at the valve seat. If placed between the stop washer and piston cup, it will cause the system to build pressure resulting in drag and brake lights to turn on. Sounds as though someone has incorrectly rebuilt the MC and rod adjustment.
